I have one with 800mghz processor that I am considering using for this function ... any serious drawbacks??? I would like to couple this with a USB DAC and am open to recommendations.I would use iTunes as the primary software and would like to add one of Apples wireless remotes to control the system and a couple of hard drives for storage/back-up ... open to recommendations there as well.

For remote control of the iMac, consider the 'salling clicker' software. I use it to control my G4 which wirelessly connects to an airport express which feeds a nice DAC.

Jeff,It should work just fine. I use the 867 G4 iBook which is very similar if not slower than what you have.
I would think if you have at least 512M of memory you would be just fine. Get a good 250G Firewire drive and it would work great.
I have been experimenting with comparing a Pioneer PD65 (stable platter mechanism) with my ibook as transport into my Hagerman Chime DAC (has usb input, that converts to SPDIF).The ibook is notably inferior, and I am trying to assess which factors could be limiting the ibook. I haven't upgraded/increased the RAM and am curious to hear if you think that is a limiting factor for computer as transport.
I am using Flat Panel iMac G4 800 Mhz for the music server and as our primary home PC. I use iTunes /Airtunes feeding into modified Lite DAC-AH DAC via Airport (connected with TOSlink cable.)
It is working great so far.Since you are planning to add external hard drive for stroage so you should not have any problem for storage (firewire version may be better because old iMacs do not have USB 2.0). Otherwise, 60 or 80GB of internal HD would fill up quickly with music even using Apple loss less format.
I don't use the Apple wireless remote so I can not comment but sounds like a good idea. It is compatible with older iMacs?

I'm using a Powerbook 667Mhz machine with 768 Mb of RAM and it works just fine. I have an M-Audio Audiophile DAC to a Muse 2 DAC through s/pdif. Storage I have 2 WD 250 Mb external HD but just added 4 Acomdata 160 Mb externals that I got through Comp USA for $30 each after rebate, took advantage of the rules and sales clerk I'm afraid.
