I thought you also needed to uncheck "Have iTunes keep my library organized" or something...iTunes does not track where files go if you move them outside the program.
With the new, awful-er iTunes, there is a neat new feature (at least for PC users)--if you hold down the shift key when you launch it, it allows you to select an alternate library. Means I can keep AAC files for my iPod in one place and my ALAC files in another and not junk my library up with both.
