I have used both sticks and local USB drives. Not the slightest problem with the built-in Touch server for up to several thousand tunes (so far). I *do* expect things to get more awkward eventually though...but really, 10k tunes oughta be enough for most "portable" apps. I always delete tunes I never play anyway, I've given up pretending I might someday like them...
Where people will run into problems with a smallish number of files is from very poor tagging practices that seem to "work". The Touch is part of the problem here because it is so "intelligent" it makes your tagging look good, for a while.
