Use Apple lossless, and get an ipod line out cable.

You have invested enough in your 'phones and amplifier to spend a little more and get an ipod lineout connector cable. The lineout (which means that it doesn't go through the volume control and op amps for the headphone output) on the ipod is only available through the dock connector at the bottom. There are lineout cables available that go from a dock connector at one end for the bottom of your ipod to a stereo 1/8th inch connector that will hook into your Grado Headphone amp.

Google ipod lineout or do a search over at headfi.org and you'll find it.

For compression, use apple lossless. Mp3's are only for listening on crappy equipment. Some people think that lossless compression is audible. I've listened a bit, and can't say for sure. I need to do more listening before I decide for myself.
